Value Realization Gap
Why created value so often fails to reach EBITDA.

In private equity operations, the Value Realization Gap is the distance between the value promised in an investment memo and the value that shows up in EBITDA, cash flow, and exit valuation. Firms are good at identifying value. The gap opens because created value is not converted into realized value. Models treat margin expansion and working capital release as inputs. They are outputs of an operational capability that the portfolio company may not have. The gap is where LPs ask, "If all this value is being created, why aren't we seeing it in exits, distributions, or cash?"
Definition
The Value Realization Gap is the widening chasm between what is promised in investment memos and what shows up in EBITDA, cash flow, and exit valuations. It is not a question of whether a firm identifies value. It is a question of whether the firm realizes it.
This is the private equity operations meaning of the term, distinct from its use in healthcare, AI adoption, or procurement. It was first published by Wayne Marhelski on LinkedIn on 3 December 2025, and extended in two LinkedIn articles on 22 January 2026.
Why the gap opens
- The Assumption Trap. Deal models hard-code "300 bps of margin expansion," a working capital improvement, or automation-driven throughput gains. These are not inputs to a model. They are outputs of a capability, and they only appear if the system can deliver them.
- Leadership Drag. Decision velocity is low, leaders grew up in stable environments, people resist re-sequencing work when conditions change, and Operating Partners are used as monitors instead of builders.
- The Absorption Problem. Most failures are capacity failures, not strategy failures. Portfolio companies are loaded with 100-day plans, twenty workstreams, new reporting cadences, and system upgrades, while leadership bandwidth is finite. You cannot pile improvement on top of instability.
- The Dashboard Mirage. Dashboards accelerate reporting. They do not accelerate performance. Visibility does not equal realization.
The tension at the center
The financial model says all fourteen initiatives are needed to hit the return target. The capacity model says the organization can absorb seven at a time. The financial model wins the debate every time, because it is the only model in the room. Closing the gap means building the second model, the Execution Budget.
The Realization System
The Realization System is a five-component framework for converting plans into financial results.
- Capability. Can this business actually deliver the plan? Assess frontline management maturity, production and scheduling stability, standard work, problem-solving capability, and decision cadence.
- Cadence. Daily constraint-based reviews, weekly problem-solving, monthly initiative reprioritization, quarterly thesis-to-performance recalibration.
- Alignment. Incentives, decisions, and reporting pulling in one direction.
- Absorption Capacity. How much change the system can take before progress turns into regression.
- Feedback Loops. Capturing lessons from each portfolio company and redeploying them. This is where Institutional Alpha is built.
Why it matters now
Exit backlogs are high, holds are extended, earnouts increasingly bridge valuation gaps, and LPs are scrutinizing realized value over promised value.
Value creation is theory, but value realization is truth.
How to diagnose it
- Compare modeled EBITDA by initiative to realized EBITDA by initiative, by quarter.
- Count initiatives running concurrently against the leaders who own them.
- Check leading indicators such as inventory turns, days sales outstanding, and on-time delivery, which move before the financials do.
- Ask whether each underwritten improvement is tied to a named capability or only to a spreadsheet cell.
Common questions
What is the Value Realization Gap in private equity?
The difference between value identified in the investment thesis and value realized in EBITDA, cash, and exit proceeds.
Is it the same as underperformance?
No. A plan can underperform for market reasons. The gap names the specific shortfall between a credible identified opportunity and what the operation converts.
What is the difference between value creation and value realization?
Creation is identifying and modeling the improvement. Realization is the operation delivering it, repeatedly, in a form that shows up in cash.
How is it related to Execution Capacity?
Execution Capacity is the main constraint behind the gap.
How do firms close it?
Underwrite capability, not outputs. Build the Execution Budget. Sequence initiatives instead of stacking them. Run a cadence that makes hitting targets routine.
